in an environment with 0% inflation, $100 today would also be worth more than $100 in 1-2 years because you could still invest it and end up with\u00a0<em>more than<\/em> $100 in 1-2 years.<\/p>\n<h2><span class=\"ez-toc-section\" id=\"What_is_Present_Value_PV\"><\/span>What is Present Value (PV)?<span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p>Suppose that you received $100 today, and you could invest it and earn 5% per year on it.<\/p>\n<p>That means that in 5 years, its\u00a0<a href=\"https:\/\/breakingintowallstreet.com\/kb\/finance\/future-value\/\" target=\"_blank\" rel=\"noopener\">future value<\/a> will be $100 * (1 + 5%) ^ 5 = $127.63.<\/p>\n<p>In other words, you multiply the $100 by (1 + 5%) to get $105, and then you multiply the $105 by (1 + 5%), and so on, until you get its value at the end of Year 5.<\/p>\n<div class='code-block code-block-2' style='margin: 8px 0; for the company to represent what it&#8217;s worth after that period, and you discount that to Present Value and add it to the PV of all the cash flows to determine the entire company&#8217;s estimated value.<\/p>\n<p>Here&#8217;s what it looks like when we take the Present Value of a company&#8217;s cash flows over a 10 year period and also take the Present Value of its &#8220;Terminal Value&#8221; <em>if you enter all positive cash flows<\/em> over the forecast period:<\/p>\n<p><img decoding=\"async\" class=\"aligncenter wp-image-28008 size-full\" title=\"Present Value and the NPV Function\" src=\"https:\/\/biwsuploads-assest.s3.amazonaws.com\/biws\/wp-content\/uploads\/2024\/02\/04002146\/04-Present-Value-NPV-Function.jpg\" alt=\"Present Value and the NPV Function\" width=\"1474\" height=\"460\" srcset=\"https:\/\/biwsuploads-assest.s3.amazonaws.com\/biws\/wp-content\/uploads\/2024\/02\/04002146\/04-Present-Value-NPV-Function.jpg 1474w, https:\/\/biwsuploads-assest.s3.amazonaws.com\/biws\/wp-content\/uploads\/2024\/02\/04002146\/04-Present-Value-NPV-Function-300x94.jpg 300w, https:\/\/biwsuploads-assest.s3.amazonaws.com\/biws\/wp-content\/uploads\/2024\/02\/04002146\/04-Present-Value-NPV-Function-1024x320.jpg 1024w, https:\/\/biwsuploads-assest.s3.amazonaws.com\/biws\/wp-content\/uploads\/2024\/02\/04002146\/04-Present-Value-NPV-Function-768x240.jpg 768w\" sizes=\"(max-width: 1474px) 100vw, 1474px\" \/><\/p>\n<p>To calculate the <a href=\"https:\/\/breakingintowallstreet.com\/kb\/finance\/net-present-value\/\" target=\"_blank\" rel=\"noopener\">Net Present Value<\/a> instead, you must enter a negative cash flow in the beginning to represent the upfront purchase price or subtract the upfront price manually in the formula.<\/p>\n<h2><span class=\"ez-toc-section\" id=\"The_Present_Value_PV_Calculation\"><\/span>The Present Value (PV) Calculation<span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p>To calculate Present Value in real life, you need to know the future cash flows of an investment and the <strong>Discount Rate<\/strong>, which represents your opportunity cost or expected annualized return.<\/p>\n<p>For real companies, you calculate the Discount Rate using the Weighted Average Cost of Capital (WACC) formula, which we describe in separate articles (<a href=\"https:\/\/breakingintowallstreet.com\/how-to-calculate-discount-rate\/\" target=\"_blank\" rel=\"noopener\">how to calculate the Discount Rate<\/a> and the <a href=\"https:\/\/mergersandinquisitions.com\/wacc-formula\/\" target=\"_blank\" rel=\"noopener\">WACC formula<\/a>).<\/p>\n<p>You normally measure the company\u2019s annual stock returns\/volatility, interest expense, and other factors to estimate how much an investment in the company might return, on average, over the long term.<\/p>\n<p>As an approximation in this simple example, you could just say that the Discount Rate represents <strong>what you expect to earn<\/strong> on other, similar investments.<\/p>\n<p>So, let\u2019s say you expect a cash inflow of $10,000 five years from now and use a Discount Rate of 8% to represent the risk and opportunity cost.<\/p>\n<p>Plugging these values into the calculator, you get:<\/p>\n<p><img decoding=\"async\" class=\"aligncenter wp-image-28009 size-full\" title=\"Present Value Interpretation\" src=\"https:\/\/biwsuploads-assest.s3.amazonaws.com\/biws\/wp-content\/uploads\/2024\/02\/04002212\/05-Present-Value-Interpretation.jpg\" alt=\"Present Value Interpretation\" width=\"570\" height=\"448\" srcset=\"https:\/\/biwsuploads-assest.s3.amazonaws.com\/biws\/wp-content\/uploads\/2024\/02\/04002212\/05-Present-Value-Interpretation.jpg 570w, https:\/\/biwsuploads-assest.s3.amazonaws.com\/biws\/wp-content\/uploads\/2024\/02\/04002212\/05-Present-Value-Interpretation-300x236.jpg 300w\" sizes=\"(max-width: 570px) 100vw, 570px\" \/><\/p>\n<p>The\u00a0<strong>Present Value<\/strong> here is approximately $6,806.
