In Excel bond functions, you always enter these percentages as whole numbers, so the 103% becomes &#8220;103&#8221; in Excel.<\/p>\n<p>Also, you must use the <strong>early call date<\/strong> of December 31, 2027, rather than the official maturity date of December 31, 2033.<\/p>\n<p>In this case, the YTC of 8.7% exceeds the YTM of 6.4% because:<\/p>\n<p><strong>-It&#8217;s a discount bond<\/strong>, so investors get 10% off the normal price when they purchase it.<\/p>\n<p><strong>-There&#8217;s a penalty fee<\/strong> of 3%, so the investors earn back $1,030 rather than $1,000.<\/p>\n<p><strong>-The holding period<\/strong> is 4 years rather than 10 years, so the 10% discount the investors receive on the initial purchase results in a higher\u00a0<em>annualized benefit<\/em> over this shorter period.<\/p>\n<h2><span class=\"ez-toc-section\" id=\"The_Relationship_Between_the_Yield_to_Call_YTC_the_Call_Premium\"><\/span><strong>The Relationship Between the Yield to Call (YTC) &amp; the Call Premium<\/strong><span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p>The YTC tends to <strong>decrease over time<\/strong> because the <strong>call premiums<\/strong> (penalty fees for early repayment) decrease over time.<\/p>\n<p>Early repayments hurt investors more, so the penalty fees are higher \u2013 and companies may not be allowed to repay their bonds <em>at all<\/em> in the first few years.<\/p>\n<p>For example, the call premiums for a 10-year bond might look like this:<\/p>\n<p><strong>First 3 Years:<\/strong> A full lockout period (no early repayments) <strong>or<\/strong> a <em>very high<\/em> penalty fee, such as the &#8220;Make-Whole Price.&#8221;<\/p>\n<p><strong>Next 6 Years:<\/strong> Steadily decreasing penalty fees, such as Redemption Prices (Call Premiums) of 105%, 104%, 103%, 102%, 101%, and 100% over these 6 years.<\/p>\n<p><strong>Last Year:<\/strong> No penalty fee because \u201cearly repayment\u201d is irrelevant if there\u2019s less than a year left before maturity.<\/p>\n<p>Here\u2019s a real-life example of call premiums from a Comstock Resources bond:<\/p>\n<p><img decoding=\"async\" illustrate how this works in Excel, we\u2019ll continue with the example above but assume a <strong>call date<\/strong> of December 31, 2032 (9-year holding period) and a <strong>call premium of \/><\/p>\n<p>The YTC is <strong>6.6%<\/strong>, still higher than the 6.4% YTM, but much lower than the previous YTC of 8.7%.<\/p>\n<p><strong>As the call date moves later, the Yield to Call decreases because the penalty fees fall, and the benefit of the 10% discount in the beginning is \u201cspread out\u201d over more years.<\/strong><\/p>\n<p>A 10% discount is amazing if it\u2019s distributed over 1-2 years, but it\u2019s far less impactful if it\u2019s spread over 9 years.<\/p>\n<p>The YTC would equal the YTM in this case if there were no penalty fee and the \u201cearly call date\u201d equaled the maturity date.<\/p>\n<h2><span class=\"ez-toc-section\" id=\"Current_Yield_vs_Yield_to_Maturity_vs_Yield_to_Call_vs_Yield_to_Worst\"><\/span><strong>Current Yield vs. Yield to Maturity vs. Yield to Call vs. Yield to Worst<\/strong><span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p>These yield metrics all measure the <strong>returns<\/strong> an investor can expect to receive on a bond, but they do it in different ways.<\/p>\n<p><strong>&#8211;<a href=\"https:\/\/breakingintowallstreet.com\/kb\/debt-equity\/current-yield\/\" target=\"_blank\" rel=\"noopener\">Current Yield<\/a><\/strong>: This tells you the percentage investors would earn on a bond if they bought it today and <strong>held it for a year<\/strong>, factoring in the market price and the coupon rate on the bond.<\/p>\n<p><strong>&#8211;<a href=\"https:\/\/breakingintowallstreet.com\/kb\/debt-equity\/yield-to-maturity\/\" target=\"_blank\" rel=\"noopener\">Yield to Maturity<\/a><\/strong>: This gives the annualized return investors earn if they buy a bond at its current market price and <strong>hold it until maturity<\/strong>, assuming the company makes all the required payments and the investor reinvests the interest payments at the same rate as the overall return.<\/p>\n<p><strong>&#8211;<a href=\"https:\/\/breakingintowallstreet.com\/kb\/debt-equity\/yield-to-call\/\" target=\"_blank\" rel=\"noopener\">Yield to Call<\/a><\/strong>: This is similar to the YTM, but investors hold the bond only until <strong>an earlier call date<\/strong>, not the maturity date, and also receive some type of penalty fee paid by the company in exchange for this early repayment.<\/p>\n<p><strong>&#8211;<a href=\"https:\/\/breakingintowallstreet.com\/kb\/debt-equity\/yield-to-worst\/\" target=\"_blank\" rel=\"noopener\">Yield to Worst<\/a><\/strong>: This is the lowest annualized return an investor might receive from buying and holding a bond until <em>either<\/em> early repayment <em>or<\/em> maturity, i.e., it is the <strong>minimum<\/strong> of all the YTCs and the YTM.<\/p>\n<p><strong>For bonds that trade at a discount and that have penalty fees attached to early repayment options:<\/strong><\/p>\n<p>-YTC &gt;= YTM &gt; Current Yield &gt; Coupon Rate<\/p>\n<p>&#8211;<a href=\"https:\/\/breakingintowallstreet.com\/kb\/debt-equity\/yield-to-worst\/\" target=\"_blank\" rel=\"noopener\">YTW<\/a> = <a href=\"https:\/\/breakingintowallstreet.com\/kb\/debt-equity\/yield-to-maturity\/\" target=\"_blank\" rel=\"noopener\">YTM<\/a><\/p>\n<p><strong>For bonds that trade at a premium and that have penalty fees attached to early repayment options:<\/strong><\/p>\n<p>-Coupon Rate &gt; Current Yield &gt; YTM &gt;= YTC<\/p>\n<p>&#8211;<a href=\"https:\/\/breakingintowallstreet.com\/kb\/debt-equity\/yield-to-worst\/\" target=\"_blank\" rel=\"noopener\">YTW<\/a> &lt; <a id=\"Why_Does_the_Yield_to_Call_Matter_in_Real_Life\"><\/span><strong>Why Does the Yield to Call Matter in Real Life?<\/strong><span class=\"ez-toc-section-end\"><\/span><\/h2>\n<p>In real life, <strong>companies use the Yield to Call to evaluate the trade-offs of refinancing with a new bonds vs. keeping the existing one.<\/strong><\/p>\n<p>At a basic level, they might evaluate the financial benefits of getting a lower interest rate on a new issuance vs. the penalty fee they\u2019d have to pay to refinance their current debt.<\/p>\n<p>But they might also look at the <strong>Yield to Call<\/strong> the current investors would receive in this situation and use it to determine the yield any new issuance would have to offer.<\/p>\n<p>For example, if the YTC is 8%, but the company plans to issue a new bond with a 6% coupon rate to replace their existing issuance, it might have a problem doing so \u2013 even if interest rates have fallen.<\/p>\n<p>The issue is that the current investors expect their 8% annualized yield, and both current and new investors might be disappointed if the yield falls to 6% instead.<\/p>\n<p>So, in this situation, the company might have to
